What is Accounting?

Monday, June 10, 2024

Let’s start with the basic understanding of Accounting for non-accountants.

If you take a good look at the word accounting. You will see a word within this word, the word is “Count”.

What needs to be counted? The answer is numbers, of course. The obvious next question that comes to mind is, what numbers? The answer is wealth or anything of value in a numerical form, that is “money in numbers. Whether it is a piece of real estate property or a car or cash, its value will have a number. Just about everyone is involved in transactions for something of value in exchange for something in value. You eat food, you receive a certain type of food. In exchange you give something of value. In most cases it is money. Each transaction is recorded. Whether it is incoming or outgoing, in numbers. The nubers of each transaction are counted in an organized and systematic way. Different pages are assigned to each type of transaction in a book. Each page is referred to as an account. Keeping up with this book is called Bookkeeping. Further, this book is divided into three different sections. They are Assets, Liabilities & Equity. These are the main accounts. Therefore, a formula is the n place that ensures all the system is correct.

And that formula is:

 Assets = Liabilities + Equity

Once ever account is counted and the numbers are equal or same on both sides of the equal sign, your accounts are balanced. Different totals are arranged and calculated to create reports, such as cash flow, profit & loss and a balance sheet. These reports are important for you and others, like the Government, Banks & Investors. Running your own small business is a tedious task in itself without having to worry about accounting and bookkeeping. However, you must pay attention to the fact that accounting is the language of business. It tells a story in numbers. Skilled people in business are familiar with accounting and it’s importance. By now, you can understand why. Every incoming or outgoing transaction is recorded. Periodic Financial Reports are prepared. They are like snapshots of the business. Owners and management can evaluate and make informed business decisions. To put it into simple words, you are Self Employed & you are a “Business”. You provide servicesinPakistan and abroad in the international market. You earn both in Pakistani Rupees and/or in Foreign Remittances. Payments flow via online gateways, direct bank transfers or cash. Seamlessly integrating your earnings into the local economy.

Here’s why accounting is vital for small businesses in Pakistan:

Financial Clarity and Control

Want to keep your business thriving? Accounting provides a crystal-clear view of your financial health. By accurately tracking income and expenses, you can monitor cash flow, identify profitable products or services, and pinpoint areas to cut costs. This control over your finances can be the difference between a successful business or a failure.

Legal Compliance

Stay on the right side of the law with accurate accounting. In Pakistan, businesses must comply with regulations set by the Federal Board of Revenue (FBR), including filing tax returns and maintaining proper records. Good accounting practices not only keep you compliant. Don’t let poor accounting put your business at risk.

3. Improved Business Decision-Making

Don’t make rookie decisions for your business!Well-maintained accounts generate insightful financial reports, revealing trends in sales, expenses, and profits. This information helps you plan for growth, decide when to expand or cut back, and allocate resources effectively.

4. Easier Access to Loans and Investments

Need funding for growth? Transparent and accurate accounting records are your ticket to securing loans and attracting investors. Solid financial statements showcase your reliability and growth prospects, making it easier to get the support you need.

5. Better Cash Flow Management

Proper accounting acts like a master conductor, orchestrating the flow of money in and out of your business. Proper accounting helps you track receivables and payables, ensuring you have enough funds for daily operations. Plan for major expenses and investments without disrupting your cash flow. Masterful cash flow management keeps your business humming along smoothly and stress-free, turning potential financial chaos into a well-composed symphony.

6. Prevention of Fraud and Theft

Guard your business against fraud and theft with diligent accounting. Think of it as your financial security system—regularly reviewing records helps you detect discrepancies and unusual transactions before they escalate. Strong internal controls and regular audits act like a safety net, preventing employees or partners from slipping through the cracks. This vigilance keeps your business fortress secure, maintaining trust and integrity within your team.

7. Simplifies the Tax Process

Make tax season a breeze with organized accounting. Think of it as your financial GPS—keeping everything up-to-date and on track. Accurate records let you report income, claim deductions, and file returns right on time. Avoid the tax-time scramble and maximize your benefits. Save money and reduce stress with smooth, streamlined accounting.

8. Strategic Planning and Growth

Think accounting is just about keeping records? Think again. It’s a strategic tool for future planning. Accurate financial data helps you set realistic goals, create budgets, and develop strategies to achieve business objectives. Whether expanding operations, launching new products, or entering new markets, accounting provides the financial foundation for your plans, helping you measure progress and adjust strategies as needed.

9. Distinguishing Individual Taxation from Company Income Tax

Many Pakistani business owners fall into the trap of mixing personal and business finances, creating a tangled web of confusion. This practice makes it tough to accurately track business expenses. To keep things crystal clear, think of your finances like two separate rivers—one for personal and one for business. Under FBR income tax filing, many individual services such as insurance agents, freelancers (Upwork, Fiverr etc), and commission agents are taxed as businesses. Taxation for businesses and individuals works differently. Well-maintained accounts and bookkeeping streamline the taxation process.
